When organizations implement Time-Driven Activity-Based Costing, they often focus on the profitability insights it provides. But there is another equally powerful benefit that frequently goes underappreciated: capacity management.

How TDABC Reveals Capacity

Unlike traditional costing methods that allocate 100% of costs to products and customers, TDABC naturally identifies unused or idle capacity. Because the model starts with practical capacity and then allocates based on actual time consumed, any gap between supplied capacity and used capacity becomes visible.

This happens automatically. If a department has 10 employees with a combined practical capacity of 80,000 minutes per month, and the time equations show that current demand consumes 65,000 minutes, the model reveals 15,000 minutes (about 19%) of unused capacity. More importantly, it shows the cost of that unused capacity.

Strategic Implications

Capacity visibility enables better strategic decisions. When evaluating a new customer opportunity, management can see whether existing capacity can absorb the additional workload or whether new resources will be needed. When considering process improvements, the model quantifies the capacity that would be freed up. And when facing cost reduction pressure, managers can make targeted decisions rather than across-the-board cuts.

Avoiding the Death Spiral

One of the most dangerous pitfalls in cost accounting is the death spiral, where declining volumes cause per-unit costs to rise, which leads to price increases, which causes further volume declines. TDABC prevents this by separating used capacity costs from unused capacity costs. The cost of unused capacity is reported transparently rather than being hidden in inflated product costs.

This distinction is crucial for pricing decisions. Products and services should be priced based on the cost of the resources they actually consume, not burdened with the cost of resources that sit idle due to unrelated factors.
